How does 'Messages' work? Is it texting via iPad?

Depends, if you have 3G and wifi version you can text through your carrier or iMessage, if only have wifi version then you can only message through iMessage. I believe that is correct anyway.

When texting between iPhones the text box will highlight blue to signify iMessage
You have to enable it. Settings - messages - iMessage

No. Try to turn off phone and turn back on, that usually fixes those kinds of issues. Good luck!
